Subsection 94. 1(1) of the [Income Tax] Act requires a notional amount to be included in income if a taxpayer holds an interest in an offshore investment fund property(OIFP). An OIFP is a share of the capital stock of, an interest in, or a debt of, a non-resident entity(other than a CFA [controlled foreign affiliate] of the taxpayer) or an interest in or a right or option to acquire such a share, interest, or debt if two conditions are satisfied.

Canada's foreign affiliate system requires foreign affiliates to track their earnings in pools referred to as "exempt surplus" and "taxable surplus. "Where a Canadian corporation receives a distribution from a foreign affiliate out of the foreign affiliate's exempt surplus, the Canadian corporation is required to include the distribution in income, but is generally entitled to an offsetting tax deduction.

Although its mismatch with interest deductibility has been a long-standing problem, the "exempt surplus" rule in itself is a key competitive advantage of the Canadian tax system. The rule allows a Canadian company to earn business income through a foreign affiliate in any tax-treaty country, and bring that income back to Canada, with no Canadian tax.

The shares are deposited with a bank in the country of incorporation and an affiliate or correspondent bank in other countries issues depositary receipts for the securities.
